The penny stock market is a separate entity from the regular market and it is important understand those distinctions before investment considerations. Penny stocks that most refer to in many of these ‘urban myths’ work in a different way than regular stocks. Understanding those differences will usually highlight the pros and cons of trading in this environment. Yes the potential upside of penny stock investment can be far greater than traditional stocks and this must be weighed the potential downside and risk associated with these stocks. They are a few key differences that you should consider:

Penny Stock Tips

Every security market has companies that sell their services to investors. As with any business there are better quality companies than others. Penny stocks to become more main stream in recent years and the popularity is growing. And with any growing market demand more companies compete to fill that demand. With any company providing services to do with penny stock speculation important research the background of the company and legitimize their claims. Penny stocks are usually associated with a higher degree of speculation and with speculation there is usually more emotion which can cloud judgment.

Many potential penny stock investors begin their career by hearing a story a friend or relative who received a ‘hot tip’ and made a lot of money overnight. Sometimes even receiving a ‘hot tip’ motivates a new investor an attempt to cash in a ‘winning lottery ticket’. They are a few things to be aware of when receiving this type of information before you act on it. If you don't know the person or of received a call at home about a penny stock at about to ‘explode off the charts’ then you need to know about common scam. It's been called ‘the pump and dump’ it involves a few investors artificially lifting the value of the stock then starting a rumor to perpetuate the upward movement. Once the new unsuspecting investors flood in and drive the stock higher, the original investors dumped her shares for profit which in turn usually leads to the stock price falling. When the stock research to fall many the other shareholders start to dump their holdings and is usually leads to the stock either becoming worthless or losing most of its value. He said such tactics are illegal but unfortunately they still happen from time to time it's important for you to protect yourself from being left holding the bag.

The other type of hot tip will often come from a casual acquaintance, a friend or someone else you know. Good questions to ask yourself is: what's this person background in stock trading or penny stocks? What type of success, if any, have they had in the past?

Online forums and online chat rooms another place where rumors and tips can be found. As with tips or advice same rule applies: proceed with caution. The most important questions is: what is the other person or company getting out of the following the advice? Even an employee of the company that the penny stock is based on is usually benefited when the stock price goes up. In the non-public information always falls into the realm of insider trading which is another illegal activity.

Liquidity

Often there is a lower liquidity with penny stocks versus regular listed stocks. This becomes important when someone who owns a penny stock decides that they want to sell it. Due to its speculative nature and the usual inherent weakness in the underlying company the penny stock represents, these types of stocks have a higher probability of losing their value or worse becoming worthless.

If the probability of a penny stock dropping is higher than you may find yourself in a position where you want to cut your losses, and if the stock is dropping everyone will also be looking to cut their losses. When the stock market has more sellers than buyers (or worst there are no buyers) then the possibility of you liquidating your position drops considerably. You may end up holding a losing position and eventually the stock may be worthless.

The Effects of News

The external influence the stock market itself is something that every investor should consider. However when it comes to penny stocks the potential impact of news can either be devastating or be too great benefit. Unexpected news regarding any stock will always have an effect of some kind, but in a penny stock due to its extremely speculative nature good news can cause the penny stock to jump 1000% and bad news could potentially bring to the penny stock worthless. Rarely will you ever read where an expert will recommend diversifying and penny stocks. in the past it was more difficult to get information on companies listed in the pink sheets it now seems to be changing. This lack of information may be the reason why any information the news can have such a large impact on the stock itself. One of the other reasons may be due to the fact that there could be more emotion invested by the traders of the penny stock itself.

I've never heard of penny stocks before, but it sounds like a great option for people looking to make some extra money! I personally try to avoid stocks because I feel I don't know enough to profit, but this was very clear.
